Homebrew is the term for home user created software, be it applications, games or emulators, that can be run on your PSP. This software is executed on the PSP by placing the software on a Memory Stick Duo, and launching it from the PSP's main menu.
To put it more simply, you can have more fun with your PSP than you thought you were having before. If you think youre skeptical about homebrew, thats fine. Although homebrew is Extremely fun, there are dangers to using homebrew. This forum is one of the best places to find out which homebrew is best and safe to use. As of now (and this will be updated as new exploits are found), Good homebrew is only allowed to be run on a Version 1.5 PSP and 2.0. Versions 2.01, 2.5, and 2.6 are capable, but have little to no homebrew. 2.5 has been cracked and homebrew can now be run! check http://www.pspforums.com/forums/25-homebrew-is-here-vt17216.html#197954 for more info! (Only tetris available on 2.6 so far, dont even bother). 1.5 being the most compatible and easy to put homebrew on, 2.0 being a little more complicated.
When you find homebrew downloads these days, they will more than likely be already formatted for a 1.5 PSP. All you need to do is extract the files to X:PSPGAME Folder. There are two folders to copy. As an example, I will use an SNES emulator. The two folders you need to copy are named "SNES" and "SNES%". As long as they are copied in that order, you will be running homebrew in no time.
Homebrew on 2.0 is more complicated than this...
Developers have released a version 2.0 homebrew loader for PSP. Using it, you can load your PSP up with the latest games (which are requiring you to have version 2.0 firmware) and you can play your homebrew games, applications and emulators. Plus, you get the new version 2.0 features including the much-appreciated web browser. To run homebrew on a 2.0, you will need the 2.0 Eboot Loader. This program makes the PSP a pretty badass handheld, even without a UMD in the slot.

Hopefully, This answers the "What is homebrew? How do I use it? Where do I find it?" questions, because it gets asked a LOT around here.
